Markets have recently priced in a more aggressive path for Federal Reserve rate hikes, driving U.S. Treasury yields higher and imposing significant short-term pullback pressure on gold. The precious metal could even test the $4,000 per ounce level. Industry insiders note that this price point is highly likely to provide strong support. Despite increased short-term headwinds, gold retains the potential to challenge the $5,000 milestone over the medium to long term, specifically within the next six months.

The recent pullback in gold prices is primarily driven by the market repricing expectations for further rate hikes. The simultaneous surge in both nominal and real yields, coupled with a stronger U.S. dollar, has collectively weighed on precious metals. Nevertheless, these tactical headwinds have not undermined gold's long-term structural rationale. A high-interest-rate environment is ill-equipped to cure the chronic fiscal ailments plaguing major economies; instead, it exacerbates systemic pressures by driving up government debt-servicing costs.

Historical data reveals that prior to the COVID-19 pandemic, the yield on the U.S. 10-year Treasury note hovered around just 1.5%. Today, even with yields running near a high of 5.3%, gold prices have managed to stay above $4,000, fully underscoring the critical role of structural forces beyond traditional interest rate logic. Currently, long-term term premiums in the U.S., U.K., France, and Germany have surged to their highest levels since 2011, driven by concerns over institutional credibility, persistent inflation, and fiscal imbalances. U.S. public debt has now surpassed $40 trillion, with the latest $1 trillion increment accumulating in merely five months.

Amid intertwined fiscal pressures and risk-averse sentiment, physical and investment demand is providing a solid floor for gold prices. In the first seven months of the year, China's non-monetary gold imports hit a record high of 1,000 tonnes, surging 78% year-on-year. Despite local gold prices climbing roughly 45% over the same period, demand shows no signs of abating. Western strategic investors have continued to accumulate positions during the pullback, utilizing gold as a hedge against macroeconomic policy and fiat currency risks. In August, global gold ETFs attracted $17.1 billion in inflows, with U.S.-listed funds alone recording a net inflow of $7.9 billion, marking their strongest single-month performance since September 2025.

The derivatives market is also flashing positive signals. The long-term volatility skew in gold options remains bullish, with fund flows shifting from puts to calls. Moreover, the relative cost of call options is rising, indicating strong market expectations for further upside. Supported by rising short-term yields alongside long-term fiscal deficits, inflation, and safe-haven demand, the gold market is experiencing a classic tug-of-war between bulls and bears. Moving forward, the Fed's policy trajectory, the pace of U.S. debt expansion, and global ETF fund flows will serve as the key variables determining the direction of gold prices.
